This technique raises questions, as do many others. Is it the same thing Naruto does with Gamabunta later? If it's an illusion, how can Akamaru use his arms like that? Why can Kakashi's dogs talk and Akamaru can't?

It's the Goofy/Pluto conundrum...

(Also, those faces in panel 4, good Lord...)

Pretty sure it is a transformation technique; I thought they had those in Naruto. If they don't, then it might be like something from the standard magic system in GURPS called "Perfect Illusion Shell".

Off the top of my head: spells that a system progress in a sort-of-logical manner so you've got regular ol' illusion that that fools sight, then the "perfect illusion" that fools all sense. The regular Illusion Shell spell wraps a plain illusion around something, so that it matches movements and follows along, while Perfect Illusion Shell takes the one that fools all senses (and I think doubles as "Making" magic).

I forget if the justification for the latter is that someone just thinks the stuff is happening and reacts accordingly until they disbelieve, if the subject is allowed to try and match the illusion (in this case, what looks like a punch in this case would really be the dog kicking or headbutting), or if the illusion actually has some substance and can do these things.

...

Like I said, from memory, when I haven't used any of this in 15 years. XD
